Definition
Dilution occurs when a company issues new shares, reducing the ownership percentage of existing shareholders. It happens during funding rounds, option pool creation, and convertible note conversions. While the percentage decreases, the value per share may increase if the new investment is at a higher valuation.
Dilution is an inevitable part of venture-backed growth. The typical startup dilutes 15-25% per funding round. Through seed, A, and B rounds, founders might dilute from 100% to 30-45% ownership. The key question is whether the value created by each round exceeds the dilution cost.
There are two types: ownership dilution (percentage decrease) and value dilution (per-share value decrease, which only happens in down rounds or if new capital does not increase company value).
